From Richard's facial expression I thought he was expecting John to pick one more object. Which later in the show we could deduce which was the correct option.

Yup, that's exactly how I saw it too. Richard got excited when he picked up the compass, but then he set it aside and picked up the knife, because he thinks he's a HUNTER.

I saw the test as he was supposed to pick one item. Locke grabs the first two as a potential choice but ultimately goes with the knife. I see how it could be interpreted other ways though.

Locke as a child correctly chose the sand (island), the compass and was wrong in the last one, which was the knife. There were only 3 alternatives left: the Mysteries comic, the baseball glove or the book of laws.

Now the loop of the compass is complete. It is a completely paradoxical item with no true origin - Locke gave it to Richard, Richard gave it to Locke, and on and on it goes. And now you also see what child Locke was supposed to pick in the "test" Richard gave him. Had he picked the compass (which was "already his") Richard might have taken him to the Island right then. A great, underrated episode.
