Well, pretty sure this was anime original content, so I don't have a definitive answer for you, but they said it was Take Over magic. The way I understand it, Take Over is similar to Erza's Requip, just that you "coat" (or fuse?) yourself with a monsters' or animals' attributes? So you have a storage of say monsters and depending on what you need, you pick one and let it Take Over your body. But I think you have to be strongwilled to stay in control and not be taken over completely. If you remember Macao and the monkey from a few episodes back, the monkey took over his body forcibly, and Macao turned into a monkey, but when Natsu defeated it, he basically broke its control and seperated them again. So long story short, I think the monster took over the village people, but they are seperate entities, so the gang probably just ate the monster.
