We found out about this recently. My wife was complaining about how enterprising the local squirrels are, and the nice lady at the bird store, or whatever it is :) , said that someone now makes suet-cakes with hot peppers in them. The birds have no problem with the peppers. But it's a painful experience for the squirrels, which leave the suet-cakes alone once they've learned the hard way what happens when they take a bite. (After that, I suppose they must go on raids looking for bottled water.)

Makes total sense. Never thought about it dispite the fact I love hot peppers. Capsaicin does have much other effects other that making your taste buds trigger pain.
