From a Swede, here's a short and simplified explanation of Lucia. It's a holiday we celebrate on the 13th of December every year to honour the christian martyr Saint Lucia. It's mostly celebrated like you saw in this episode by dressing in white and walking in what we call a 'Lucia train' and singing Lucia/Christmas songs and then eating some traditional 'Lucia buns' (sweet buns made with saffron) and gingerbread. Pretty much all schools and even some work places do this and one girl is chosen to walk at the front and portray Lucia by wearing a light crown on her head (electric lights for smaller kids but real candles when you get older) and a red band around the middle. Also, you're right about Sweden being generally pretty progressive and as you said I don't think it would be a big issue if someone from the royal family came out, the actual crown princess of Sweden has spoken out about her support for queer people and even held a speech at a Pride event (but you know, regardless of how 'progressive' they are: abolish the monarchy)
